Leverage
The use of debt to amplify potential investment returns, also increasing potential losses.
Also: gearing
Definition
Leverage refers to the use of borrowed capital (debt) to increase the potential return of an investment. Financial leverage amplifies both gains and losses ”” a company or investor using leverage can achieve higher returns with less equity capital, but also faces amplified losses if investments decline. The debt-to-equity ratio measures financial leverage. Operating leverage refers to the ratio of fixed to variable costs. Highly leveraged companies are more vulnerable to economic downturns because debt obligations must be met regardless of revenue.
Example
“An investor buying $100,000 of real estate with $20,000 down (5x leverage) earns a 25% return on equity from a 5% property price increase ”” but would lose 25% from a 5% decline.”
